So, what's the thinking when it comes to Initiator Level and racial HD? Can you count racial HD when calculating IL, or is the dragon out of luck?

Racial HD definitely add half to your initiator level, just like anything else that increases your character level.

Giants with initiator levels are just awesome.

It's weird, but kung-fu dinosaurs, trees, and whatever else is perfectly legal by RAW.
