How exactly does Damage reduction work exactly. Like if I have DR/5 Evil. Does that mean I resist damage from evil sources? or it can only be overcome by evil sources?

DR 5/Evil would be overcome by Evil, and reduces all other non-energy damage by 5.

That means your damage reduction is bypassed by Evil sources (and energy damage, and spells/SLAs/Su abilities, which always ignore DR). Other sources of damage will be reduced by 5.

Also, if you play Pathfinder, a +5 (or higher) weapon will overcome alignment-based damage reduction (http://www.d20pfsrd.com/gamemastering/special-abilities#TOC-Damage-Reduction). In this case, only the "real" bonus of the weapon counts, not the "virtual" bonus of other enchantments (e.g. a +3 flaming burst longsword would not overcome it).
