Does the sacred fist warpriest lose the base warpriest's increased weapon damage die (RAW)? Should it (RAI)?

Yes to both, and it actually seems pretty straight-forward in both cases too.

So, 1d3 unarmed strikes for medium-sized sacred fists? That's... Underwhelming, to say the least.

Read the next ability:

Unarmed Strike

At 1st level, a sacred fist gains Improved Unarmed Strike as a bonus feat. He uses his warpriest levels as monk levels for determining the amount of damage dealt with an unarmed strike.

This ability replaces focus weapon.

You'll do MORE damage with Monk-Unarmed progression (2d10 max) then you'll get from Sacred Weapon (2d8 max) anyway.
