This is what happens. Correct me if I'm wrong.
1. Dragon drinks a Dracolich Brew
2. Dragon dies and its soul is trapped in a phylactery
3. Dragon possesses its corpse and is now an immortal Dracolich

Then when it dies
1. Its soul returns to the phylactery
2. When a reptile comes along, he possesses it
3. After 2d4 days, regardless of what reptile it was, the reptile's body becomes the Dracolich's former body.

So with this evidence, one can hypothesize the following: Dragon's strength depends on the age of its soul, not its body. As such a Dracolich will advance in power like a normal dragon.

Is this true?

A dracolich does not have the dragon type, so it does not advance as a dragon. However, it advances as an undead, using the Evolved Undead template in Libris Mortis, page 99.

That's why most dracoliches wait to become a dracolich until they're already in one of their more powerful age categories. If you read the Draconomicon's fluff, it says most of the time, a dragon will undergo their dracolichdom to avoid their own death. Similar to a lot of normal liches.
